File converted from MKV to AVI for BDP playback - pixelation problem

Hi, I was wondering if anyone could help me figure out the best settings to use when converting a mkv file to an avi file to avoid minimal video quality loss.

The main reason I am trying to do this is to create a hard sub from a soft sub so that I can play the file on my bdp. While the hard sub to soft sub works perfectly in the resulting avi file, there are occasional jutter and pixelation in the video playback that makes it look really bad. I figure that it might be because I really don't know if I have the video output settings adjusted correctly.

I currently have the following settings:

Resolution: 780 x 480 (HD device)
Frame rate (fps): 23.97
Bit rate (kbps): 256
Encoder: MPEG4(xvid)
Aspect: 16:9

There is also an option for "Deinterlace" and "Inverse Telecine."

The MKV file that I'm converting from has a size of 848 x 480, fps 23.97 and aspect 1.777.

Any help you can give is greatly appreciated.
